Liquid Staking

Liquid staking allows users to stake their cryptocurrency assets and receive a tokenized representation (LST) in return, which can be used across DeFi protocols while the original assets remain staked. This provides liquidity and earning potential without locking up assets, making staking more flexible and capital-efficient.

Overview

Liquid staking allows users to stake their cryptocurrency and receive a tokenized representation of the staked position, which can then be used across DeFi while the original assets remain locked securing the network. This removes the biggest drawback of traditional staking: the funds being illiquid. Protocols such as Lido issue liquid staking tokens that trade on open markets and accrue staking rewards over time.

How It Works

A user deposits native assets into a liquid staking protocol, which stakes them with validators on the underlying network. In return the user receives a liquid staking token, such as stETH for ETH, representing both the principal and the accumulated rewards. The token's value grows relative to the underlying asset as rewards accrue, and holders can use it as collateral or swap it back through the protocol.

Why It Matters

Liquid staking boosts capital efficiency: staked assets can simultaneously secure the network and be deployed in lending, yield, and collateral positions. It also lowers the entry barrier to staking, since users do not need to run validators. The trade-off is added smart contract risk and a depegging risk between the derivative and the underlying asset in stressed markets.

Liquid staking derivatives are a form of Restaking substrate, and they feed into DeFi yield strategies such as Yield Farming. Protocols like Lido and Rocket Pool popularized the model for Ethereum staking.
